  • Agencies extend comment period on proposed rules to strengthen large bank capital requirements

    On October 20, the Fed issued a joint press release with the FDIC and the OCC announcing the extension of the comment period on proposed rules to expand large bank capital requirements. Earlier this year, the agencies announced the proposed rule which would implement the final components of the Basel III Agreement. The components would revise capital requirements for large banking organizations, among other things. (Covered by InfoBytes here.) Adding an additional six weeks (from the original 120-day comment period set to expire on November 30), the new comment period deadline is by January 16, 2024.

  • Treasury official discusses AI and cloud computing at Gov2Gov summit

    On October 24, Assistant Secretary for Financial Institutions at the U.S. Department of Treasury Graham Steele delivered remarks at the Gov2Gov Summit to discuss the benefits and risks of artificial intelligence (AI) and machine learning (ML) in the financial services sector.

    First, Assistant Secretary Steele discussed the role of cloud computing and cloud service providers (CSPs) in supporting financial institutions’ work, following the Department’s release of a February report which discussed the financial sector’s adoption of cloud services. Assistant Secretary Steele indicated, among other things, that while cloud services can offer more scalable and flexible solutions for financial services institutions to store and manage their data, financial institutions have struggled to understand clearly and implement the cloud services they are purchasing from large, market-dominating CSPs. Assistant Secretary Steele stated that the Department is working toward a model that will allow financial institutions to “unbundle” cloud service packages so that financial institutions can provide more individualized services.

    Next, Assistant Secretary Steele discussed the potential advantages and disadvantages of the use of AI among financial institutions, which use AI for tasks including credit underwriting, fraud prevention, and document review. Among the benefits AI offers to financial institutions are reduced costs, improved performance, and the identification of complex relationships. The risks of AI, according to Assistant Secretary Steele, fall into three categories: (i) the design of AI, which can raise discrimination concerns, such as in consumer lending; (ii) how humans implement AI, including the possible overreliance on AI to render financial decisions; and (iii) operational and cyber risks, including the dangers around data quality and security, as AI consumes significant volumes of data.

    Last, Assistant Secretary Steele discussed how policymakers are addressing privacy and discrimination concerns with AI. He mentioned the White House’s Blueprint for an AI Bill of Rights, which would require, among other things, regular assessment of algorithms for certain disparities and biases. Assistant Secretary Steele also cited regulatory actions that can address the risks of AI, including a CFPB rulemaking under the FCRA and Federal banking agency guidance on third party risk management.

  • Agencies issue final rule to modernize Community Reinvestment Act regulations

    On October 24, the Fed, FDIC, and OCC issued an interagency announcement regarding the modernization of their rules under the Community Reinvestment Act (CRA), a law enacted in 1977 to encourage banks to help meet the credit needs of their communities, especially low- and moderate-income (LMI) neighborhoods, in a safe and sound manner. The new rule overhauls the existing regulatory scheme that was first implemented in the mid-1990s.

    For banks with assets of at least $2 billion (Large Banks), the final rule adds a new category of assessment area to the existing facility based assessment area (FBAA). Large Banks that do more than 20 percent of their CRA-related lending outside their FBAAs will have that lending evaluated in retail lending assessment areas, i.e., MSAs or states where it originated at least 150 closed-end home mortgage loans or 400 small business loans in both of the previous two years. All Large Banks will be subject to two new lending and two new community development tests, with lending and community development activities each counting for half a bank’s overall CRA rating. Banks with assets between $600 million and $2 billion will be subject to a new lending test. Large Banks with assets greater than $10 billion will also have special reporting requirements.

    Additionally, the rule (i) implements a standardized scoring system for performance ratings; (ii) revises community development definitions and creates a list of community development activities eligible for CRA consideration, regardless of location; (iii) permits regulators to evaluate “impact and responsiveness factors” of community development activities; (iii) continues to make strategic plans available as an alternative option for evaluation; (iv) revises the definition of limited purpose bank so that it includes both existing limited purpose and wholesale banks and subjects those banks to a new community development financing test; and (v) considers online banking in the bank’s evaluations.

    Most of the rule’s requirements will be effective January 1, 2026. The remaining requirements, including the data reporting requirements, will apply on January 1, 2027.

  • Bank to pay Fed, NYDFS almost $30 million for deficient third-party risk management practices

    On October 19, the Fed and NYDFS announced an enforcement action against a New York-based bank for alleged violations of consumer identification rules and deficient third-party risk management practices. NYDFS Superintendent Adrienne A. Harris stated that the bank failed to prevent a “massive, ongoing fraud” related to its prepaid card program. According to the Fed’s cease-and-desist order, illicit actors managed to open prepaid card accounts through a third-party, and moved hundreds of millions of dollars of direct deposit payroll payments and state unemployment benefits through the accounts. The Fed’s order requires the bank to, among other things, improve its oversight, create a new product review program, enhance its customer identification program, and submit a plan to enhance its third-party risk management program. The bank’s plan must include (i) policies and procedures to ensure third-party service providers are complying with federal and state law; (ii) a third-party risk management oversight program; (iii) policies and procedures to ensure the bank’s Chief Compliance Officer has sufficient resources to properly access the bank’s prepaid card program and is adequately staffed; and (iv) a comprehensive identity theft prevention program. The Fed also requires the bank to pay a civil money penalty of approximately $14.5 million. Under NYDFS’s consent order, the bank agreed to pay an additional $15 million civil monetary penalty, and to submit remediation and program reporting.

  • Fed governor speaks on responsible innovation in money and payments

    On October 17, Federal Reserve Board Governor Michelle Bowman provided remarks on innovation in money and payments, including crypto assets, central bank digital currency (CBDC), and the development of instant payments, in which she laid out her vision for “responsible innovation,” which recognizes the important role of private-sector innovation and leverages the U.S. banking system supported by clear prudential supervision and regulation. With respect to CBDC, Bowman said that she has yet to see a compelling argument that CBDC could address frictions within the payment system, promote financial inclusion, or provide the public with access to safe central bank money any more effectively or efficiently than alternatives. She explained that, given that the U.S. has a safe and well-functioning banking system, the potential uses of a U.S. CBDC remain unclear and, at the same time, could introduce significant risks and tradeoffs. Bowman also expressed skepticism over stablecoins, stating that in practice they have been less secure, less stable, and less regulated than traditional forms of money. Finally, Bowman discussed technological innovations in wholesale payments, which are large-value, interbank transactions. Bowman said that the Fed is researching emerging technologies that could enable or be supported by future Fed-operated payment infrastructures, including depository institutions transacting with “tokenized” forms of digital central bank money. Bowman noted that banks and other eligible institutions already hold central bank money as digital balances at the Fed. She also stressed that wholesale payment infrastructures operated by the Fed “underpin domestic and international financial activities” by serving as a “foundation” for payments and the broader financial system. Because these wholesale systems function “safely and efficiently” today, it is necessary to investigate and understand the potential opportunities, risks, and tradeoffs for wholesale payment innovation to support a safe and efficient U.S. payment system.

  • Fed finalizes rule establishing capital requirements for supervised insurers

    On October 6, the Fed approved a final rule to implement a rule establishing capital requirements for insurers it supervises. The final rule includes the Building Block Approach (BBA) framework, which is a regulatory framework for assessing capital requirements for insurance companies, tailored to their specific risks by leveraging state-based requirements. It sets a minimum standard comparable to the 8 percent minimum total capital ratio for insured depository institutions (IDIs).

    Specifically, the rule requires a Fed-supervised insurance organization (SIO) to aggregate the available capital and required capital of its top-tier company with its subsidiaries to determine whether the aggregate ratio meets the Board’s minimum requirement and “capital conservation buffer.” Among other things, the final rule gives SIOs two options to show compliance with Section 171(b) of Dodd-Frank: (i) demonstrate that it meets, on a fully consolidated basis, the minimum risk-based capital requirements that apply to IDIs; or (ii) demonstrate that it meets the minimum IDI risk-based capital requirements on a partially consolidated basis, excluding the assets and liabilities of certain subsidiary insurers. Should SIOs choose the second option, there are two possible treatments for unconsolidated insurance subsidiaries: (i) “a deduction from qualifying capital of the aggregate amount of the outstanding equity investment in the subsidiary, including retained earnings”; or (ii) “inclusion of the net investment in the subsidiary as an asset subject to a risk weight of 400 percent, consistent with the current treatment of certain equity exposures under the regulatory capital rules applicable to IDIs.”

    Governor Michelle Bowman commented that although she supports the final rule, she cannot support the delegation of authority to staff within the current package. Concerned that the package grants broad authority to staff to make various determinations regarding the rule’s application, Bowman argues that the Board should have the opportunity to review specific cases where such authority would be exercised and suggests that it would be more appropriate to establish clear guidelines for the use of delegated authority in the context of actual determinations.

    The Fed noted that the final rule is “substantially similar” to the 2019 proposed rule. The final rule is effective on January 1, 2024.

  • Fed's Bowman discusses research of regulatory thresholds, deposits

    On October 4, Federal Reserve Governor Michelle Bowman delivered a speech at the Fed’s annual Community Banking Research Conference, calling for more research on regulatory thresholds and the deposit insurance framework. In her remarks, Bowman discussed the importance of evidence-based research around community banks and their role in the U.S. banking system, especially in light of recent bank failures. “Research and evidence-based rulemaking can insulate the banking system from wide swings in policy over time,” she said, adding that before rulemaking, the agency must have a comprehensive understanding of both the root causes of bank failures and the costs and consequences of potential reforms.

    Bowman additionally discussed needed reforms to bank merger policy, particularly  to include nonbank competitors and credit unions in the analysis of the competitive landscape. Bowman argued that the use of a narrower view on competitive concerns has led to increasingly long application and review periods for mergers, which can increase negative outcomes.  

    Regarding community bank thresholds, Bowman noted contradictions and inconsistencies how community banks are defined, and accordingly regulated, across the regulatory system. For example, while the Dodd-Frank Act defined community banks as those institutions with less than $10 billion in total consolidated assets, the Community Reinvestment Act regulation includes asset thresholds well below the “common understanding of what a community bank is.”  “Are these asset size thresholds properly calibrated, and are the impacts, costs, and benefits to institutions and to customers when banks cross these different thresholds rational? Are these thresholds creating the right incentives to promote prudent lending while appropriately balancing risk?” Bowman asked. She suggests leveraging business models in tailoring rules, instead of looking only at asset-size thresholds.

    Another area in need of research in the wake of recent bank failures, Bowman suggested, is bank funding models and deposit infrastructure. Thanks to modern technology, consumers can withdraw funds faster than ever, so deposit insurance parameters are worth revisiting to ensure it can “support banking sector stability in the face of the challenges posed by today's technology,” Bowman said.

  • Agencies extend favorable CRA consideration for certain areas affected by Hurricane Maria

    On September 20, the Federal Reserve, FDIC, and OCC announced they are providing a 36-month extension to give favorable consideration under the CRA for bank activities that help revitalize or stabilize areas in Puerto Rico and the U.S. Virgin Islands impacted by Hurricane Maria. This extension is the second extension following the original period provided in January 2018 and the first extension granted in May 2021.

    The agencies determined that the FEMA’s designation of parts of Puerto Rico and the U.S. Virgin Islands as “active disaster areas” demonstrates ongoing community need to the area. The extension allows the agencies to give favorable consideration to a financial institution’s activities in the qualifying areas that satisfy the definition of “community development” under the CRA, including loans and investments, through September 20, 2026. The activities will be treated consistently with the agencies’ original Interagency Statement in January 2018.

  • FDIC, Fed issue new rules and guidance aimed to strengthen resolution planning at large banks

    On August 29, the FDIC and the Federal Reserve Board issued a joint press release inviting public comment on proposed guidance that serves to toughen requirements for non-G-SIB large bank holding companies’ resolution plans, or “living wills” that set forth strategies for rapid and orderly resolution under bankruptcy in the event of financial distress or failure. The proposed guidance, which includes guidance for both domestic triennial full filers and guidance for foreign triennial full filers, will generally apply to certain bank holding companies and foreign banking associations with between $250 billion and $700 billion in total assets. This guidance is separate from the guidance previously issued to the largest and most complex companies, which is already in place. The guidance (i) is organized around key areas of potential vulnerability, such as capital, liquidity, and operational capabilities; (ii) provides agency expectations for both single point of entry and multiple point of entry strategy needs; and (iii) proposes that foreign banking organizations develop U.S. resolution strategies that complement their global resolution plans. The proposed guidance will be published in the Federal Register, with comments due by November 30, 2023.

    Separately on August 29, the FDIC approved a notice of proposed rulemaking to enhance resolution planning for insured depository institutions (IDIs) with at least $100 billion in total assets. The proposed rule would strengthen existing IDI resolution planning requirements under 12 CFR § 360.10 and would require a resolution submission from covered IDIs every two years, with limited filings in between. Covered IDIs would be required to submit comprehensive resolution plans that would “enhance current IDI resolution planning requirements by incorporating useful elements of existing guidance and important lessons learned from past plan reviews and from past large bank resolutions, including those earlier this year.” Additionally, IDIs with total assets of at least $50 billion but less than $100 billion would submit more limited informational filings and would not be required to develop a resolution strategy. Comments on the proposed rule are due by November 30, 2023.

  • Warren urges Fed to finalize capital requirements for large banks

    On August 29, Senator Elizabeth Warren (D-MA) sent a letter to the Fed regarding its recent notice of proposed rulemaking, urging them to “finalize the rules as quickly as possible.” In July, the Fed announced amendments to the regulatory capital requirements for large banking organizations that would implement the final components of the Basel III agreement (previously covered by InfoBytes here). Warren noted that she is concerned about the Fed’s intent to seek potential modifications as it could result in weakening the proposed rule. Warren also warned that big bank lobbyists has been “engaging in a full-court press to fend off higher capital requirements” before the release of the proposed rule, and that big banks lobbying expenditures were up 20 percent compared to the same period of time in the previous year, indicating a “clear effort to fend off stronger rules” following recent bank failures. The senator finally noted that the capital bank requirements are a threat to bank’s “massive payouts for executives and shareholders.”
